Understanding Pension Taxation

The UK pension system offers generous tax incentives to encourage retirement saving, but it also has strict rules on how much you can save and how withdrawals are taxed. Here is how it works.

Tax Relief on Contributions

The government incentivises saving by adding tax relief. For every £80 a basic rate taxpayer contributes, the government adds £20, making it £100. Higher and additional rate taxpayers can claim further relief through their Self Assessment tax return.

The Annual Allowance

You can contribute up to £60,000 per tax year (or 100% of your annual earnings, whichever is lower) and receive tax relief. High earners (adjusted income over £260,000) may be subject to a tapered annual allowance, reducing this limit.

The Tax-Free Lump Sum

At retirement (currently age 55, rising to 57 in April 2028), you can typically withdraw 25% of your defined contribution pension pot completely free of Income Tax. This does not use up any of your standard Personal Allowance.

Taxation in Retirement

The remaining 75% of your pension pot is treated as taxable income. When you withdraw it (whether as a lump sum, drawdown, or annuity), it is added to your other income and taxed at your marginal rate (20%, 40%, or 45%).

💡 Pro Tip: If you do not use your full annual allowance in a tax year, you can usually carry forward any unused allowance from the previous three tax years, allowing you to make larger, tax-efficient contributions in the current year.
Relief at Source vs Net Pay: Most personal pensions use ‘relief at source’ (you get 20% added automatically). Workplace pensions often use ‘net pay’ arrangements, where tax relief is given automatically at your highest marginal rate.
Money Purchase Annual Allowance (MPAA): If you flexibly access your pension (e.g., via drawdown), your annual allowance for future contributions may be drastically reduced to £10,000 per year.
Emergency Tax Codes: Taking a large, ad-hoc pension withdrawal can trigger an emergency tax code (e.g., 1257L W1/M1), resulting in an overpayment. You can claim this back from HMRC using form P55 or P53Z.
Lifetime Allowance (LTA): The LTA charge was removed in April 2023, and the LTA itself is being abolished from April 2024. However, the tax-free lump sum is now capped at £268,275 (25% of the old £1,073,100 limit).
